ELI5: How do cashback and reward points on credit cards actually work? Who pays for them?

I use credit cards for cashback but never understood the economics. Banks give me 1-5% back on purchases—where does that money come from? Do merchants pay higher fees? Is it funded by interest from people who don't pay on time? How is this sustainable as a business model?
